Can I run DLC and XBLA from an external USB HDD? If yes, then how would I do this? Also I've heard that I've to be updated to the latest version of the game for the DLC to work and I know where to get the updates over the internet; however, I still wanna know where I should put them for the game to self update on start up.

Now that I've managed to get XeX menu running, whenever I try to connect via FTP I see the directories; however, I get "426 Connection closed; transfer aborted." when I try to access any of them. Why is this?

Not quite on topic, but as someone who has both a direct-attached disk and a USB disk, I think the direct-attached solution is preferable.
All you need is a torx screwdriver to open up the case up and plug in another drive. With 2.5" drives coming in any size nowadays, it seems like the better solution, and where I will likely end up.
The usb drive is nice/convenient, but with FTP in Xexmenu, it's more hassle for me to run downstairs and plug it in to my workstation than to FTP.
Also, I think FTPing a GOD container over vs running QuickBoot and FTPing those over to forward to your USB disk, is simply more convenient.
Finally, for those of you who have the 360 in a common area, having the direct attached disk is more aesthetically pleasing than a USB disk.
On the FTP problem, make sure you have ACTIVE ftp mode enabled in your client, and not passive.

As far as I know any drive will work once you have XBR. It will not plug in to another console unless you use an official image on it (120/250GB). For me, not worth it.
Up here, you can get a 500GB 2.5" SATA Disk for < $100 Canadian. All things considered, it's a ton of space.

So If I wanna run a DLC, both the game and the DLC will have to be on the same internal HDD, right? I can't put the game on the USB HDD and the DLC on the internal one?

Yes, you can. just like with original games.. game on disk, DLC on HDD.

Bit off topic, but if you FTP speed is that low you might want to ensure you're running XeXMenu v1.1 and try enabling passive mode when connecting with your FTP client (I'd recommend FlashFXP). If you're running an older version of XeXMenu the transfer speeds will likely be unstable or very slow, as the case seems to be here. - KrK
